A child's grandmother returns home after being in an asylum for many years. He's happy to see her, but she tells some frightening tales.

I interpret in one of two ways...
1st - The song could be about him(Kid King Diamond) dealing with his Grandmother's death; perhaps she came to him in a dream or he is haunted by nightmares.
2nd - It could be about demintia. King Diamond's Grandmother suffered from Alhtzhiemers & as a child, witnessing her mental episodes, it scared him. He feared that one day he may suffer the same fate.
...That or his crazy grandma came to live with him & they stuck her in the attic. Lolz -
It's about his crazy ass grandma that just got back from the insane asylum, and the boy (king diamond as a kid) is welcoming his crazy grandma home.
